Does that mean the item being scanned is immersed in oil? Or is it the scanning lens?

It means that the gap between the item to be scalled and the lens or clear plate of the scanner is filled with oil, instead of air. Its the same principle as microscopes which also use oil immersion for their more powerful lenses.
